It’s a technical indicator that tells us the average price range a stock typically trades in and was first introduced by Welles Wilder. By contrast, Wilder’s ADX solves all of these problems since it is bounded and can never give readings below zero or above one hundred.

While DOGE’s range may not seem very wide, keep in mind that ATR is based on absolute price changes, not percentages. Because a ten-dollar price range is not as significant for a stock worth $500/share than it is for a stock worth $50/share, higher priced stocks tend to have a higher ATR. On the other hand, during periods of sustained sideways movement, volatility is frequently low. Stochastics are ideal for trading ranging markets because they deliver overbought and oversold signals. The ATR helps qualify ranging markets and avoid whipsaw signals that can be generated by Stochastics in non-ranging markets. Low ATR values confirm ranging markets and buy/sell signals can be provided by Stochastics crossovers in overbought and oversold zones.

In this case, if a strategy produces a sell signal, you should ignore it or take it with extreme caution. More likely, the price will move up and stay between the daily high and low already established. Only if a valid sell signal occurs, based on your particular strategy, would the ATR help confirm the trade.

Notice that based on the daily chart shown below, over the past four months, 16.50 points is considered low volatility as defined by Wilder’s ten-period ATR. A trailing stop on a long position—it’s kind of like a levitating magician that helps limit loss, protect gains, and stay in a trade longer. If the ARC is 5.0, the trader will stop and reverse their position when XYZ closes at $15 or less. When reversing from short to long, the stop and reverse point is one ARC above the lowest close.

How do you find the average daily range of a stock?

  1. Get the daily high and low of every trading day for the specified period.
  2. Add the distance between each daily high and low, and divide that by the number of periods.

When the ATR indicator resembles Mount Everest, volatility is high. Rather than panic trade because your robo-advisor tells you to buy or sell a highly volatile security, take a breath and learn how to use ATR to your advantage. The time period to be used in calculating the Average True Range. ATR can be used with varying periods (daily, weekly, intraday etc.) however daily is typically the period used. The look back period to use for the ATR is at the trader’s discretion however 14 days is the most common.

This will ensure that all aspects of price action, trend and market volatility are covered for a comprehensive trading strategy. The average true range is plotted on a trading chart as a single moving average line, which is calculated by the true ranges. This is usually on a candlestick chart, where volatility and price gaps are easy to spot.

This is relevant because it means that securities with higher price values will inherently have higher ATR values. Likewise, securities with lower price values will have lower ATR values. The consequence is that a trader cannot compare the ATR Values of multiple securities. What is considered to be a high ATR Value or a high ATR Range for one security may not be the same for another security.

👨‍🔬 The only aspect just as important as your trading strategy, is the quality of the broker you trade with. This is quite a mouthful (and can make one’s brain hurt), but don’t worry. Thanks to modern technology, every trading platform can make these calculations for us. But, if math had morals, the moral of the equation is that you shouldn’t rely on short ranges. An ATR with a longer time frame is usually a better indicator of a security’s long term future. The fact that ATR is calculated using absolute values of differences in price is something that should not be ignored.
